Yes - Interest from private activity bonds generally is not taxable, however interest from specified private activity bonds issued after August 7. 1986 must be added to income for AMT purposes

Should you count the private activity bon interest on a 1099 as government interest when Turbo Tax asks for gov't interest?

It depends - this is local government income and would not be taxable so just check that if you report it as a government interest that it is not being taxed on your return.
