I have two dependents (5 and 2 yrs old) and pay for medical expenses through my employer, however their father wants to claim one of the dependents, will these create an issue for either one of us when filing? We both financially support both dependents, what is the best filing solution?

There are several answers to your overall question. Let's see if we can get you the best for your situation.
Were you and the other parent married? If no, then you should follow the Qualifying Dependent rules Here
If the child lives with you and not the other parent most of the time, it may disqualify them from some of the credits like EITC (Earned income credit)
If you and the other parent are divorced, there are special rules that will allow the other parent to claim credits like EITC and can be found on the same link above.
It is always best to follow the rules when claiming Dependents to avoid an audit. You may also want to make a mock return both with nd without the dependents on each return to see the best outcome for you.
