I mark the box AZ state pension and it reverts to Federal Govt.

I do not know which screen you are referring to (in the 1099-R interview or in the state interview), but it probably doesn't matter.

Arizona says "Arizona does allow, however, a subtraction for pensions from the state of Arizona, its political sub...."

The Arizona state pension and the Federal Government pensions are treated the same way.pensions are treated the same way.
