Everywhere I read that Alabama has military retirement pay as exempt from state income taxes. Why doesn't turbo tax recognize this?

In your AL state interview update the income section. You will get to the page asking about your retirement distribution. There is where you will edit to exclude the income from AL taxes. You will click "Yes" to have the military retirement distribution excluded.
