Daughter is attending college in California. Just got a part-time job. She (we) live in Arizona.

She used her Arizona address when filling out her W4. Her employer is telling her she has to use a California address and not her (our) permanent address in Arizona. Is this the case?

There is nothing improper about using her permanent address and in fact might be preferable if she wants her eventual W-2 sent  to that permanent address. The employer can still withhold California tax.
