This seems unfair and like I am getting penalized for withholding too much. Is there a remedy for this?
You are correct ... it is not fair which is why it doesn't happen ... only the amount of the state refund that you got a tax benefit from is taxable. The program will do the calculations in the aforementioned publication worksheet automatically if you enter the information required.
