I am a retired veteran who has lived in Italy for the last year. I do not work for/on the local military base however, thanks to my prior military affiliation I have an APO P.O. Box address on the base. Can I use this APO address to file my taxes or do I need to use my physical foreign address?

Under the Personal Info tab is where you enter your mailing address. The address you enter here is where the IRS will send any and all correspondence concerning your tax return. So it's fine to use your APO box.
Yes. You can use your APO address for your tax return. As tax expert @Carl indicated you select this under the Personal Information. The example is placed here for your assistance.
