You will make an adjustment in the State tax section to deduct the non-taxable portion from federal taxable amount.  In the New York state tax section there is a screen titled Changes to Federal Income. You will make the adjustment under "Wages and retirement adjustments" >> "Received retirement income".

Thank you for taking the time to answer my question. I wish to add that with online Turbo Tax, I had to go back to the FEDERAL part of the 403b reporting and select the option:
Retirement distributions from:
New York State and City Education (optional retirement program)
IRA rolled over from a former government pension

Without that I could not adjust the income in the NY tax section.
