For income reported on a 1099-R, there is an option to declare if the money was used for an IRS levy. Does that refer to paying income taxes for the prior year's return?

No, when the IRS does a levy, they are taking an aggressive enforcement action against you to pay the taxes, such as levying the bank account, your pay check etc.

Paying your taxes when due is not the same action.
